Welcome to ThinkDigit Forum

1 GB RAM is a little less to multitask with. Anyways I can understand the problem

Windows slows down after prolonged use.
Also try a online antivirus scan-
HouseCall - Free Online Virus Scan - Trend Micro USA

Do a cleanup using the software in this link-
CCleaner - Optimization and Cleaning - Free Download

First of all do the following things:

1. Defragment your HDD, using Disk Defragmenter.
2. Cleanup your HDD, using Disk Cleanup.
3. Clean your registry using, CCleaner.
4. Clean your cabinet of any dust.

You won't lose the licensed AVG just because you want to reinstall your OS. The problem clearly seems to be the very old installation of windows. You need to reinstall the OS.
If you have any problem activating AVG in the new installation, just contact them and let them know, they'll give you the solution.
If the problem persists even after the reinstall, post again.

Keep windows swap file on the HDD other than the one where you install windows. If you don't know how to do this, here are the steps:

right click on my computer and select properties
go to advanced tab
click the settings button under performance block
go to advanced tab, click change button
select a drive, select custom size
put 1536 in both initial and maximum size
click set>OK>OK>OK
restart your PC
